Yield to maturity, rather, is simply the discount rate at which the sum of all future cash flows from the bond (coupons and principal) is equal to the price of the bond. The formula for yield to maturity:\r\n<p style=\"text-align: center\">Yield to maturity (YTM) = [(Face value \/ Present value)<sup>1\/Time period<\/sup>]-1<\/p>\r\nThe YTM is often given in terms of Annual Percentage Rate (A.P.R.), but usually market convention is followed: in a number of major markets the convention is to quote yields semi-annually (for example, an annual effective yield of 10.25% would be quoted as 5.00%, because 1.05 x 1.05 = 1.1025).\r\n\r\nIf the yield to maturity for a bond is less than the bond's coupon rate, then the (clean) market value of the bond is greater than the par value (and vice versa).\r\n<ul>\r\n \t<li>If a bond's coupon rate is less than its YTM, then the bond is selling at a discount.<\/li>\r\n \t<li>If a bond's coupon rate is more than its YTM, then the bond is selling at a premium.<\/li>\r\n \t<li>If a bond's coupon rate is equal to its YTM, then the bond is selling at par.<\/li>\r\n<\/ul>\r\nAs some bonds have different characteristics, there are some variants of YTM:\r\n<ul>\r\n \t<li>Yield to call: when a bond is callable (can be repurchased by the issuer before the maturity), the market looks also to the Yield to call, which is the same calculation of the YTM, but assumes that the bond will be called, so the cash flow is shortened.<\/li>\r\n \t<li>Yield to put: same as yield to call, but when the bond holder has the option to sell the bond back to the issuer at a fixed price on specified date.<\/li>\r\n \t<li>Yield to worst: when a bond is callable, puttable, exchangeable, or has other features, the yield to worst is the lowest yield of yield to maturity, yield to call, yield to put, and others.<\/li>\r\n<\/ul>\r\nFor instance, you buy ABC Company bond which matures in 1 year and has a 5% interest rate (coupon) and has a par value of $100. You pay $90 for the bond. The current yield is 5.56% ((5\/90)*100). If you hold the bond until maturity, ABC Company will pay you $5 as interest and $100 par value for the matured bond. In addition, they will want to be compensated for the risks of the money having less purchasing power when the loan is repaid. These risks are systematic risks, regulatory risks and inflationary risks. The first includes the possibility that the borrower will default or be unable to pay on the originally agreed upon terms, or that collateral backing the loan will prove to be less valuable than estimated. The second includes taxation and changes in the law which would prevent the lender from collecting on a loan or having to pay more in taxes on the amount repaid than originally estimated. The third takes into account that the money repaid may not have as much buying power from the perspective of the lender as the money originally lent, that is inflation, and may include fluctuations in the value of the currencies involved. The inflation premium will compensate for the third risk, so investors seek this premium to compensate for the erosion in the value of their capital, due to inflation.\r\n\r\nActual interest rates (without factoring in inflation) are viewed by economists and investors as being the nominal (stated) interest rate minus the inflation premium.\r\n\r\nThe Fisher equation in financial mathematics and economics estimates the relationship between nominal and real interest rates under inflation. In economics, this equation is used to predict nominal and real interest rate behavior. Letting r denote the real interest rate, i denote the nominal interest rate, and let \u03c0 denote the inflation rate, the Fisher equation is: i = r + \u03c0. In the Fisher equation, \u03c0 is the inflation premium.\r\n\r\nFor example, if an investor were able to lock in a 5% interest rate for the coming year and anticipates a 2% rise in prices, he would expect to earn a real interest rate of 3%. 2% is the inflation premium. However, if the prices of the food, clothing, housing, and other things that he wishes to purchase have increased 20% over this period, he has in fact suffered a real loss of about 12% in his purchasing power.\r\n\r\nIn this analysis, the nominal rate is the stated rate, and the real rate is the rate after the expected losses due to inflation.
